Understanding the Yield Curve

A yield curve shows the interest rates, or yields, of government bonds across different maturities. The most commonly watched yield curve is the U.S. Treasury yield curve.

Traders commonly monitor maturities such as the 3-month, 2-year, 5-year, 10-year, and 30-year Treasury yields.

The horizontal axis represents the time to maturity, while the vertical axis represents the yield investors demand to hold the bond.

Why does the curve matter?

Long-term yields incorporate expectations about future economic growth, inflation, monetary policy, government borrowing, investor demand, and the compensation investors require for holding longer-duration bonds.

Normal Yield Curve

A normal or upward-sloping yield curve occurs when longer-term bonds have higher yields than shorter-term bonds.

Trading interpretation

A flat curve occurs when short- and long-term yields are relatively similar.

A flattening curve can indicate uncertainty about the future economic environment. It can occur when short-term yields rise, long-term yields fall, or investors become uncertain about future growth and monetary policy.

Inverted Yield Curve

An inverted yield curve occurs when short-term yields are higher than long-term yields.

One of the most closely watched measures is the difference between the 10-year Treasury yield and the 2-year Treasury yield:

When this spread becomes negative, the curve is inverted.

An inversion can indicate that markets expect slower economic growth, lower inflation in the future, or future central-bank rate cuts.

Yield-curve inversions have historically attracted significant attention as potential recession warning signals. However, an inversion does not tell traders exactly when a recession will occur.

Yield Curve Steepening

A steepening curve means the difference between long-term and short-term yields is increasing.

Bull Steepening

Long-term yields fall faster than short-term yields. This can happen when markets become more concerned about economic growth and begin pricing future rate cuts.

Bear Steepening

Long-term yields rise faster than short-term yields. This can occur when markets price higher inflation, stronger growth, greater government borrowing, or higher long-term interest rates.

Important

Not all steepening has the same market meaning. Always identify which maturities are moving and why.

Yield Curve Flattening

Flattening means the difference between short- and long-term yields is becoming smaller.

Bear Flattening

Short-term yields rise faster than long-term yields. This can occur when a central bank aggressively tightens monetary policy.

Bull Flattening

Long-term yields fall faster than short-term yields. This can occur when markets increasingly expect future economic weakness or rate cuts.

Yield Curves and Central Banks

Central banks have significant influence over short-term interest rates. When a central bank changes its policy rate, short-term bond yields can respond strongly.

Long-term yields are influenced by a broader set of factors, including expectations for future short-term rates, inflation, economic growth, and the term premium.

Trading question

Instead of asking only, "Did the central bank raise rates?" also ask:

"How did the yield curve respond?"

Yield Curves and Forex

Yield differentials are particularly important in currency markets. If yields rise in one country relative to another, assets denominated in the higher-yielding currency can become relatively more attractive.

Traders therefore monitor differences between government bond yields across major economies.

Yield Curves and Gold

Gold does not pay a conventional coupon. Because of this, the opportunity cost of holding gold can become important when interest rates and bond yields change.

When real yields rise significantly, gold can face additional pressure because investors have access to relatively more attractive yield-bearing assets.

When real yields fall, the opportunity cost of holding gold can decrease.

Important

A higher yield does not automatically mean gold must fall. Gold is also influenced by the U.S. dollar, inflation expectations, central-bank purchases, geopolitical risk, real interest rates, and investor positioning.

Long-term yields can influence equity valuations because higher yields can increase the discount rate applied to future corporate cash flows.

This can particularly affect growth-oriented companies whose valuations depend heavily on expected future earnings.

Top-Down Yield Analysis Example

Imagine an environment where CPI is rising, GDP remains strong, employment remains strong, and the central bank is hawkish.

If 2-year yields rise sharply while 10-year yields rise more slowly, the curve may flatten. The market could be pricing tighter monetary policy at the short end of the curve.

Now imagine a different environment where GDP is weakening, PMI is contracting, employment is deteriorating, inflation is falling, and markets expect rate cuts.

If both 2-year and 10-year yields fall, the macro narrative becomes very different.

Core principle
